I've never heard of this - I do know that animals in general can lose control of bowel and bladder when afraid, but that would not explain the chemical smell.

Have you tried keeping the puppy in a crate and letting the cat just sniff around? Maybe offer a favorite treat, or get out a favorite toy and play in the same general area. Many people use baby gates to pen a dog in one place while the cat gets used to the idea of a canine companion.

I would give your vet a call about the strange chemical smell. He/she might be able to give you some insight into this.
